The Challenge of Dampening Inflation in the U.K.

Bank of England Governor Andrew Bailey is set to address the progress made in damping inflation in the U.K. during a speech at the U.S. Federal Reserve’s central bank symposium in Jackson Hole, Wyoming. While recognizing the sharp decline in headline inflation, particularly due to energy and food price shocks subsiding, Bailey will also emphasize the need for continued restrictive monetary policy in the face of challenges from the labor market.

Headline inflation in the U.K. briefly met the BOE’s 2% target earlier this year, only to edge up to 2.2% in July. Bailey will acknowledge that risks to persistent inflation have decreased compared to a year ago. However, he will warn of two potential scenarios that could necessitate an extended period of restrictive measures by the Bank of England. Structural changes in product and labor markets resulting from major shocks in the past may lead to a lasting impact on the supply side of the economy.

In contrast to the Federal Reserve’s indication of impending interest rate cuts, the BOE has shown concerns about the rate of wage growth and market tightness in the U.K. Despite a 25 basis points cut in interest rates in August – the first in the current cycle – uncertainty prevailed among policymakers until the last moment. The decision to cut was reached by a narrow margin of 5 votes to 4, underscoring the division within the BOE.

Addressing the potential costs of curbing persistent inflation, Bailey will outline a view that the economic repercussions – in terms of reduced output and higher unemployment – may be less severe than in the past. He will advocate for a gradual and controlled process of disinflation, likening it to a soft landing rather than a recession-induced adjustment. Despite the challenges, the U.K. economy has displayed signs of recovery this year following a brief and shallow recession in 2023. Gross domestic product saw growth of 0.7% and 0.6% in the first and second quarters of this year, respectively.

The journey towards dampening inflation and maintaining economic stability in the U.K. faces multiple hurdles and uncertainties. While progress has been made in reducing headline inflation and addressing second-round effects, the challenges posed by structural changes and potential scenarios call for vigilance and a cautious approach towards monetary policy moving forward. It is evident that a delicate balance needs to be struck between supporting economic growth and ensuring price stability in the wake of evolving market conditions and external shocks. Only with careful consideration and proactive measures can the Bank of England navigate through the complexities of the current economic landscape.
